The benefits of asset securitization as an innovative method for funding and risk management are well known.
For buyers, asset backed securities offer a combination of relatively attractive yields, better trading liquidity, and generally better credit protection. Borrowers benefit from increased availability of credit on terms that lenders may not have provided had the assets been kept on their balance sheets. For originators, securitization improves returns on capital by converting an on-balance-sheet lending business into an off-balance-sheet fee income stream that is less capital intensive.
The attractive benefits of asset securitization, erstwhile light regulation, competition among credit originators, and strong investor appetite, has significantly expanded the structured finance market and asset backed securities in the past decade. However, the unwinding of synthetic asset backed securities with dubious underlying assets (such as certain collateralized debt obligations and mortgage backed securities) have been a key contributor of the credit crisis of 2008 and 2009, and have brought the opaque nature of such securities under intense scrutiny.
